Sectoral balances show how money flows between the government, private sector, and foreign sector must always balance to zero. When government spends more than it taxes (runs a deficit), it creates new money that becomes private sector savings. This is an accounting identity - one sector's deficit equals another's surplus.

Sectoral balances show how money flows between three main parts of the economy: government, private domestic sector (households and businesses combined), and foreign sector (other countries). These three balances must always add up to zero - it's an accounting identity. When the government runs a deficit (spends more than it receives in taxes), this creates a surplus for the private sector or reduces the trade deficit. Conversely, when the government runs a surplus, it drains money from the private sector. The foreign sector balance represents the trade balance - if a country imports more than it exports, money flows out to other countries.

Why it matters

This framework reveals that persistent government surpluses can drain private sector savings, potentially leading to recession. It also shows that trade deficits must be offset by either government deficits or private sector borrowing to maintain economic stability.

Example / analogy

Imagine three connected water tanks representing each sector. Water flowing out of one tank must flow into the others. If the government tank drains (deficit), the private and foreign tanks fill up proportionally.

Detailed explanation

Sectoral balances are an accounting framework showing that the government sector, private domestic sector, and foreign sector financial balances must sum to zero. When government runs a deficit by spending more than it collects in taxes, it injects new financial assets (money) into the private sector. This isn't borrowing from savings - it's creating new net financial assets that become private sector wealth. The relationship is: (G-T) + (S-I) + (X-M) = 0, where government deficit plus private surplus plus trade balance equals zero. This framework reveals that persistent private sector surpluses require either government deficits or trade surpluses. For countries like those in the eurozone without sovereign currencies, this creates policy constraints since they cannot create the money needed to sustain private sector saving desires.

Myth

Government surpluses are responsible policy.

By the sectoral-balance identity, a sustained government surplus drives the private sector into deficit unless the foreign sector covers it. Every sustained UK / US surplus has preceded a recession.

Common objections

"Government deficits crowd out private investment" - Actually, government deficits add to private sector financial assets, providing the savings that can fund private investment.

"We can't keep running deficits forever" - A monetarily sovereign government can run deficits as long as there are unemployed resources and the private sector desires to save in the government's currency.

"Government deficits cause inflation automatically" - Deficits only cause inflation if they push spending beyond the economy's productive capacity; the size of the deficit relative to available resources matters, not the deficit itself.
